The Three Conservation Laws of Accounting
Law 1 — Conservation of Value (Balance Sheet)
At any point in time, Total Assets = Total Liabilities + Total Equity. Like conservation of energy, value is never created or destroyed — only transformed between asset classes, debt, and ownership.
Law 2 — Conservation of Flow (Cash Flow Statement)
CFO + CFI + CFF = Net Change in Cash. Every dollar of cash movement must be classified into one of three channels. Like fluid continuity, what flows in must flow out or accumulate.
Law 3 — The Bridge Equation (IS → BS)
Ending Retained Earnings = Beginning RE + Net Income − Dividends. The IS is the "force" that changes the BS "state." Net Income is the work done on the system.
